Sounds muffled out

When I am recording with audacity, it insists upon muffling everything out if it reaches a certain level, so anytime I want to record a quick demo it winds up muffled and ugly. How do I prevent this?

Are you on Vista or 7? It sounds as if you are running Windows sound enhancements, so turn them off:
