Assuming Windows XP, double-click on the speaker icon in your tray at the right of the task bar. Under Options, select properties, and tick Recording, then make sure that all of the options on the list box are ticked, and then click OK. Whichever device in that list has the Select box ticked is the device Audacity will record from.

For Vista you should use Audacity 1.3.13 http://audacityteam.org/download/

For Vista, right-click the speaker icon in the tray on your taskbar, choose Recording Devices, highlight a device from the list, and then click Set Default. The device has to be enabled, plugged in, and ready to use or the Set Default button will be grayed out.
