I am having the same issue. I do have Windows Vista. Have you had any luck finding a solution?
Re: WHY WON'T IT WORK??????!!!
You probably have either the wrong audio device selected in "Edit > Preferences > Audio I/O"
or you have an unsupported format selected in "Edit > Preferences > Quality"
You can get a list of available devices and supported sample rates bay clicking on "Help > Audio Device Info"
You may also want to look at this page for common issues with Vista:

Hi,
It's importent that Vista and Audacity agrees on sample rate and bit depth. SP1 for Vista installation chances thise settings on the recording driver - just another Microsoft feature
Go to the control panel, sound, recording tab and click properties on your recording device (eg. USB Audio CODEC). Click the Advanced tab and ensure the Default Format maches the setting in Audacity (Edit/Preferences/Quality/Default Sample Rate).
Then it works!
