<<<I cant seem to record anything of what i hear >>>

OK. Deep breath. What do you hear? Are you trying to record the other side of a Skype call? Your own voice? YouTube sound?

A lot of those are controlled by Windows or external services, not Audacity.

Use the internal (AC'97) sound card and set the sound card to use "Stereo Mix" as the recording input.

You need to give some clues, we can't see what you're doing.

unclear how you talk into a headset to record
is there a separate mike with the headset?
is the mike plugged into the mike input jack?
if not then you need some magic beyond my skillset to make it work.

It's a USB headset with headphones and a microphone?
It doesn't surprise me that "Stereo Mix" is not available - people using a headset would not normally want to have their own voice echoing through the headphones while they try to make a phone call.

If you click on the little black arrow next to where it says "USB Audio" you will probably see a second option for "AC'97" (or something similar). This is your on-board sound card and it may have the stereo mix option. Unfortunately you can not use the USB headphones with the on-board sound card - to be able to hear what is playing you will need either some conventional headphones (with the little round jack plug) or a pair of computer speakers, or something similar.
