I would recommend that users upgrade to the latest version until Audacity 2.0 is released.

You could have downloaded version 1.2.6 three days ago. What do you see when you click "Help > About Audacity"?
You still haven't told us what computer and operating system you have.

Yes, that's right. Hardware playthrough is not available from the Transport menu.
Go to Edit > Preferences, then click on the "Recording" tab. The "Hardware Playthrough" option should be there. Check "Hardware Playthrough" and uncheck "Software Playthrough". Now test if you can hear what you're playing while recording. If you can't hear what you're playing, either your computer does not support hardware playthrough, or you need to make some setting in your Windows sound control panel - this is beyond me, as I'm a Mac guy. Hopefully one of the Windows elves will be able to help you at that point.

That is weird. Could someone check this out on Windows? I certainly have that option in Recording Preferences on Mac (despite the fact that Mac does not support Hardware Playthrough).

Apologies for confusing the issue - I meant "Software Playthrough" is an option in the Transport menu.
On Windows, hardware playthrough is automatic, so to use hardware playthrough you simply turn off software playthrough.
