I am a Windows elf - but I have no magic that I can cast on this ...
On my XP systems (desktop and laptop) both have available the MME drivers and the Windows Direct Sound drivers - and like you, both work ok with Audacity.
I have mine set to use the windows Direct Sound - IIRC I set then this way after a forum or email discussion with Gale Andrews - I can't remember now why he suggested this setting though. Hopefully Gale may happen by this thread and cast some more light on this for you.

Thank you, I'll read those. What I really need is a detailed list of what settings were changed when Skype was running, so that I can put them back. I have found a few spots where levels were slid down to zero, but there are some that I am not finidng. Skype refuses to tell me where else to look!

It's possible they don't entirely know. Skype is a clever piece of work and its success is due in no small part to its vicious take-over of the machine sound services.
That's not particularly easy to do (on two different platforms, thankyouverymuch) and the fact that they're so good at it leads me to think they change things on the system level rather than just try to "reset" user settings. Are you willing to tell your mom she has to modify the Windows Registry to get her computer back? They're probably not too hot on that idea, either.
Remember the Norton Removal Tool? For years an easy way to reduce your Windows computer to steaming garbage was to try to remove Norton Virus Protection. They finally gave up and wrote a utility to do it.
