I've heard that there's a function on Audacity that allows you to record whatever your computer's hearing. How can it be activated on 1.2.6?

You set the recording source in the Windows Mixer.
The Windows Mixer has two sections, one for playback, and one for recording - in the recording section select "What You Hear" (may be called "stereo mix", or just "mix" or something similar).
Some soundcards (for example Creative SoundBlaster) have their own mixer instead of the standard Windows Mixer, but the procedure is pretty much the same.
