Sounds like you have "software playthrough" selected in Audacity's Edit -> Preferences -> Audio I/O tab. It should not be selected for your purposes.

In fact, it should almost never be selected unless you can't monitor the input or want crazy echo feedback (which is awesome).

Audacity doesn't do continuous software monitoring, it will only do software monitoring while recording (by selecting "software playthrough" in the Preferences menu, it's not the ... going at the same time, you'll get a distracting echo. There's no way to set Audacity up to add reverb ...
