Check near the bottom of the Transport menu. "Software Playthrough" should be off (not selected).

turn off the "Software Playthrough" either in Preferences or from the Tracks drop-down menu. If you have this selected while trying to record what is playing on the computer ("what you here", "stereo mix" etc.) you will create a feedback loop (the symptoms you describe).

If it's enabled, turn off "Software Playthrough". If you're using Audacity 1.2.x it's somewhere in "Edit menu > Preferemces", but I would recommend that you upgrade to Audacity 1.3.13 and then you'll find it near the bottom of the Transport menu.
