It's not a problem, it's a "feature" of the LAME MP3 encoder (or at least the way Audacity implements it). A 96kbps file at a 44.1KHz sample rate would leave you with an average of only 2.17 bits of data per sample. That's incredibly low, even for a highly compressed MP3. Anything at that ...

It's ok, Perm. I always thought that was a strange place for it too, but that's kind of become the standard place to put the menu for program-wide settings.
I have a feeling they'll be changing the placement for the input and output device menu in a future version, we get this question a lot.

Someone else had a strange problem that was kind of similar (though not quite the same). He eventually found out it was related to his Creative X-Fi sound card. Do you have one of those? Ahhh. Generally it can, but some of those digital voice recorders make files in a strange format that Audacity doesn't understand. You're importing a format that Audacity can't use. I think there's a way to get iTunes to convert your library to MP3 files, but I can't say for sure (they're probably AAC / MP4 / M4A files now).

wildshovel, you can use the Envelope tool to do that sort of thing, but the noise floor is going to rise along with the "un-fade." It won't sound pretty unless if was recorded particularly cleanly.
