Further update: I just had a look on t'interweb at the manual for the Grace Tape 2USB - on page 16 it shows the Recording device set to the Grace unit and Playback directed to the PC's sound services as I described above. However it doesn't appear to tell you to check the box that says "Softwar...

Have you got Snap To turned on - see the bottom right hand corner of the Audacity window (if it's on it will be ticked).

I assume this is a USB device - the Grace Tape2USB - right? If so ..... If no tracks are selected Audacity appears to try to record to all tracks. If the number of channels to be recorded doesn't match the input settings then that error message is technically correct if a bit unhelpful.
