Click on Edit > Preferences and then click on the Audio I/O tab

In the box labelled Recording you will see a drop-down box labelled Channels: - you need to set this to 2 (Stereo)

Have you got your Audacity Preferences set to 2-channel stereo or have you left it on the single-channel mono that 1.2 is set to by default?
