I've just been trying it on a Vista machine with Realtek HD Audio. Skype would only work when set to record from the microphone. Audacity could record the local microphone when set to record from the microphone input. The Sounds settings did not have an option to "listen to this device". ...

I've shortly looked into the new version (on Windows 7, 64 bit, Sound Blaster X-Fi Xtreme Audio) WASAPI seems to perform better now. The recording level adjustment has been improved. In overdub mode, a 0 dB original track is recorded at -0.1 dB, whereas, with Windows Direct Sound, the level is -0.8...

As per http://manual.audacityteam.org/o/man/faq_editing.html#snap , you may need to uncheck Snap To in Selection Toolbar to make very small selections of less than a second. There are numerous people that have claimed to be able to do it, but when asked "how", they mysteriously disappear. Audacity can only record from one "device" at a time, so to be able to directly record Skype and your microphone simultaneously you need to have both of them playi...
