Audacity does not convert audio to MIDI. It can only export MIDI from a MIDI file. Audio to MIDI is very hard to do. It means detecting all the notes in a recording, including chords. I figured out how to reduce the incoming bit rate, which enabled recording. I guess you mean "sample rate" which is the project rate bottom left. 44100 Hz is best for the MME host which you have chosen. When I export that file to an MP3, though, it has to reduce bit rate even further, so ...

How does the microphone reach the laptop? If it is through a mixer and into the microphone port of the laptop that is a recipe for excessive volume. A mixer or amplifier should be connected to the blue line-in port of the computer, or a USB interface used for the mixer or amplifier.

What are all three numbers from Audacity > About Audacity... ? You should be using 2.0.5 from http://audacityteam.org/download/mac .
