Unfortunately the problem is that you are recording through one hardware device and playing back through another. The two devices are not connected (as they would be if you were both recording and playing back through the same sound card). Audacity is able to send the audio from the recording source...

I'm running vista (if that matters). I'm listening (and recording) through a USB headset (if that also makes any difference). Yes they both make a difference. I use ProTools, Audition, Audacity, Sonar and various other audio applications. As to which tool is the best for a particular job, it very much depends on the job.
