When you press record Audacity creates a new track - that's normal.
The problem you are having is that it is creating a mono, not a stereo track.
Click on the "Edit" menu and select "Preferences" - in the "Audio I/O" tab select "Number of channels: 2 (stereo)"

I've always found Audacity 1.3.4 to be perfect on XP. Did you remove the audacity.cfg before installing Audacity 1.3.4? This file does not get removed when you uninstall Audacity, and is not overwritten by the new install, so it needs to be removed manually. Since you have had Audacity 1.2 installed...
