It's almost certainly not an Audacity problem, but one of the many variations of the classic USB problems. Sometimes using a different USB port can help. Also avoid using any other programs at the same time as Audacity, especially anything that is CPU intensive. It is usually best to disable Windows...

Audacity 1.3.x supports FLAC files - I'm not sure about 1.2.6
The latest version of Audacity (1.3.6) should support many other file types as well, though I think that feature is still quite experimental and I have not got round to testing it yet.
