Without the "loopback connector" (standard auxiliary cable), check that the output and input are both working correctly. Then attach the cable and adjust the levels.

Yes there are problems with really big audio files - it's not an Audacity problem, it's a more general issue. Audacity 1.2.x on Windows stores its settings in the Windows registry.
