Apart from the low volume there is also a lot of other "damage" to the recording. There are "bubbly harmonic" sounds that are typical of "MP3 compression" and "Noise Reduction". I can't tell how much of this other "damage" is directly from the iPhone...

Windows 7 (and Vista) will often assume that any USB device is a mono microphone. To change that you need to go into the Windows Control Panel and tell Windows that it is a stereo device. It sounds like there is an error in the MP3 encoding - not enough to stop it from playing or converting, but enough to upset Audacity 1.3.5

You might want to update Audacity - the current version is 1.3.12.
