1) Update to Audacity 1.3.12 (it contains a couple of important bug fixes)
2) "Edit menu > Preferences > Devices" and set the Recording and Playback devices to "Microsoft Sound Mapper".

May not be able to help much. The recording quality is down to your sound card. Does the recording sound bad when you play back the recording in Audacity, or does it sound OK in Audacity and bad after you export it? I'd recommend not using Windows Media Player for burning CDs.
Try CDBurnerXP instead (free) http://cdburnerxp.se/en/home
For making a CD that will play on ordinary CD players, ensure that you select "audio CD" as the type of disk that you want to create.

Converting to MP3 format is inexact, so it is common that if some peaks in the audio are very close to 0 dB, then after encoding to MP3 format some of the peaks may be clipped.
