Can you find out the exact model name/number of your Dazzle?
Also, Pinnacle products normally include recording software - is there any reason why you are recording with Windows Movie Maker rather than the Pinnacle software?

I'm using Windows XP. When I record using my Dazzle with windows movie maker with the microphone, it record both the video and the audio but it will also record too many unnecessary sounds from everything else. Have a look near the time/date on your desktop and you may find an icon for the control panel/mixer for your sound card.
