Very unlikely.
I can think of some test to try, but it may easily just be a bug in 1.2.6 so you should definitely upgrade to Audacity 1.3.12 before spending too much time/effort/money.

The "default" sample rate in Preferences sets the default format for recording.
All internal processing is done in 32 bit so it is generally best to leave the default Quality setting at 44100 32 bit float.

Are you sure that you are using a "line in" on the computer and not a "mic in"?

Do you mean that you want to reduce the size of the WAV file?
Why can't you use MP3? What are the format restrictions?
