Perhaps the microphone is picking up the sound from the speakers. Try turning the speakers off and using headphones.

audacity.cfg is in:
/home/<user name>/.audacity-data
Because the folder name starts with a dot, it is hidden by default.
To make hidden folders visible in Nautilus, press Ctrl+H or select "Show hidden Files" in the "View" menu.

It's usually called "Stereo Mix" or "What U Hear" and it depends on your sound card and sound card drivers.
