Are you really using Audacity 1.2.6? (you've posted in the Audacity 1.2.x part of the forum).
For Windows 7 you should use Audacity 1.3.12 which is available from here: http://audacityteam.org/download/

I think the problem is that while writing the output, the input file (that is being overwritten) is still open, thus generating the error "Premature EOF on .wav input file".
If you output to a different file name (and then optionally delete the input file) then it should work.

There are currently problems importing WMA files into Audacity (Linux) which the developers are looking into. Hopefully it will be resolved in the next Audacity release. Try changing the default recording device from "Microphone" to "Stereo Mix" (your second picture).
Also check the "Properties" of Stereo Mix (Properties button on that same window) and check that the recording format is set to 44100 Hz CD Quality Stereo.

Paste will only work when Audacity is stopped (not Paused).

Was the original recording a mono (single track) recording or a 2 channel (stereo) track?
