That is a common "feature" of Windows 7. I don't think there's any alternative other than setting the recording level really low as you have already done.

The USB device must be connected to the computer and recognised by your operating system (Windows) before you start Audacity.

There's really no such thing as "an Audacity File". Audacity creates "Audacity Projects" which have two parts - the .AUP file and the data folder. See here: http://manual.audacityteam.org/man/Audacity_Projects
