Some Windows 7 and Vista computers can't do this without additional software or other workarounds.
Some can do this, but have the option hidden.
The option that you are looking for is usually called "Stereo Mix".

The clipping is probably because the signal level is too high for the input. The noise is probably because the recording input on the laptop is low quality (extremely common on PC laptops - even really expensive laptops). Audacity 1.2 does not support FFMpeg, so this version of Audacity cannot import ADCP encoded files correctly. For FFMpeg support Audacity 1.3 is required (current version is 1.3.13 http://audacityteam.org/download/ )
