If it was about image, not sound, I'd suggest applying 'smudgung' effect to it. I guess there must be something similar to do with sound. That's a good idea. A similar technique with audio would be to add a lot of "delay" or "reverb". I think the problem with this approach will ...

If it is low level "tape hiss" you could try the Noise Removal effect.

It can often help if you remove the very low bass and high treble by using the Equalization effect with settings similar to this:

Just to cover bases, you are aware that if a track is selected when you start recording, then recording will stop when it gets to the end of the selection?

Ensure that Audacity is stopped (not in Record, Play or Pause).
Select "Channels = 1 (mono)" in the Device Toolbar.
If that does not work, please give a detailed description of your set-up.

By the way, 1.3.12 is obsolete. You should update to 1.3.13 http://audacityteam.org/download/
