My issue is that when recording on my Windows 7 PC, the volume maxes at -6 db and then starts to distort. The recording level in the Windows Sound Control Panel may be set too low. I can get "a bit" of improvement using a custom Nyquist script in the Nyquist Prompt effect (http://manual.audacityteam.org/o/man/nyquist_prompt.html). The recording is pretty bad, so the results are not going to be good. This is what I can get, but the later part of your extract comes out...

Your posted images look like playback is "paused". Most actions are disabled during play / Record / Pause.
Press the "Stop" button to stop playback (or use the spacebar).

stopping and pausing the track "Pausing" will not work. Playback must be Stopped. If you are "stopping" by "pausing", then that's where it's going wrong. Click the Stop button (or use spacebar to stop), then try copy and paste. How are you doing "copy / paste"...
