You know why they do that, right? MP3 is a licensed technology of the Fraunhofer Institute. If you use free-third party software to preapre an MP3, it's harder for them to get you for the licensing fee.

When you download the Lame Library file, it usually comes down as a protected, compressed Stuffit or ZIP file. You have to unstuff it or unzip it for Audacity to see and use it. If you have View File Extensions turned on your Mac, you can see the downloaded filename is something.sit or something.zip...

Don't go to the bank with this, but Audacity 1.3.x is much better at managing flags, cues, and track segments than 1.2.x is. I have a fuzzy feeling that this may be your problem.

I'm seriously out of my depth here, but that kind of thing happens when you load the wrong language of Audacity. It goes looking for the "foreign" characters and can't find them. So it throws up its little hands and gives up.

Has this ever worked? Typically you don't get to record what's coming out of the speakers. OSX doesn't just get unstable for no reason and one good thing you can do to cause instability is to fill up your hard drive.
