You can't burn an Audacity Project to anything, but you can open it in Audacity and File > Export it as a WAV (Microsoft) sound file. Those are pretty universal and you don't need Lame. I would have cleaned the CD myself. Glass cleaner and a clean, fresh towel. Never go 'round and 'round. Always rub from center out. Whenever Audacity is "in front," yes. You can't start it during game play.

Mic-In isn't a general audio input no matter how it's configured and frequently produces badly overloaded and distorted sound. Are you going through a USB hub with other equipment? That will cause serious problem like this. Are there USB things you can disconnect temporarily and see if the problem changes?
