Windows has some optional "enhancements" that can mess-up the sound, but if that's the problem, both voices should be affected in the same way. Between that and using the laptop microphone, the laptop would have assumed you were the valuable voice and the guest was not valuable background...

I figured the condenser mic would be good for drums and vocals. Am I wrong? Should I consider an SM-58? The SM57 is widely considered a very good drum microphone and people have been singing into an SM58 for a very long time. People with sharp voices can get into trouble with condenser microphones....

You were doing it wrong. All of the tools you listed only work after you get done recording. Audacity doesn't do anything in real time during the recording. But Windows does. I'm assuming you're connecting to your laptop by the USB and no other cables. If you're connecting by an audio cable into the Mic-In of the laptop, this split thing isn't going to work.
