Welcome to the reason I don't use M-Audio soundcards, internal or external. Their Windows Drivers are HORRIBLE for exactly the reason you have identified. I got in touch with them about it, and they had no solution to offer.

Just to clarify, this image that you posted is where the problem lies:
There needs to be a second box in there for "Stereo Mix," but there's not. It's not selectable, because the option is simply not provided by M-Audio.

I am in the same position. I bought the M-Audio Podcast factory recently, for podcasting. But the only source of sound that it can use for recording is the mic input (or the instrument input). I feel cheated - this thing is called the PODCAST factory, and you can't even record from the stereo mix! Y...
